Mortgage Payment Formula & How It Works
The Mathematical Formula
M = P × [r(1 + r)^n] / [(1 + r)^n - 1]
M = Monthly mortgage payment
P = Principal loan amount (home price - down payment)
r = Monthly interest rate (annual rate ÷ 12)
n = Total number of payments (loan term in years × 12)
Step-by-Step Example Calculation
Example: $450,000 home with $90,000 down payment
Step 1: Calculate principal: $450,000 - $90,000 = $360,000
Step 2: Convert annual rate to monthly: 7.25% ÷ 12 = 0.604% (0.00604)
Step 3: Calculate total payments: 30 years × 12 = 360 payments
Step 4: Apply formula:
M = $360,000 × [0.00604(1.00604)^360] / [(1.00604)^360 - 1]
M = $360,000 × 0.00689 = $2,481.07
Understanding Your Total Monthly Payment
Your total monthly housing payment includes more than just principal and interest. Here's what's typically included:
Principal & Interest ($2,481)
The core mortgage payment that pays down your loan balance and covers the lender's interest.
Property Taxes ($708/month)
Annual property taxes divided by 12. Varies significantly by location and property value.
Homeowners Insurance ($150/month)
Protects your home and belongings. Required by lenders and varies by location and coverage.
PMI ($200/month)
Required when down payment is less than 20%. Can be removed once you reach 20% equity.
